Opportunity Zones are a strategic economic development tool designed to encourage investment in economically distressed communities across the United States. Their main goal is to stimulate economic growth and job creation in low-income communities while offering tax benefits to investors.
According to the Internal Revenue Service (IRS.gov), Opportunity Zones were created under the Tax Cuts and Jobs Act of 2017. Thousands of low-income areas in all 50 states, including Washington, D.C. (or the District of Columbia), and five U.S. territories have been designated Qualified Opportunity Zones.
Taxpayers can invest in these zones through Qualified Opportunity Funds, providing a pathway to defer federal income tax on capital gains and potentially reduce their overall tax liability based on eligible gains.
What Are Qualified Opportunity Zones?
Qualified Opportunity Zones (QOZs) are designated areas across the United States typically identified as economically distressed neighborhoods. They are locations where investors can receive tax benefits for investing in real estate or businesses—including the deferral and reduction of capital gains taxes.
QOZs are nominated by states and certified by the Treasury Department under the Opportunity Zone program, created to incentivize investments in low-income communities to stimulate economic development and foster long-term growth.
How Does the Opportunity Zone Program Work?
The Qualified Opportunity Zone program allows for the sale of appreciated assets, such as real estate or stocks, with the gain reinvested into a Qualified Opportunity Fund (QOF).
A taxpayer may defer recognizing capital gains from a sale of a capital asset if the capital gains are invested in a QOF within 180 days of the disposition of the asset. By investing in a QOF, a taxpayer is able to defer recognition of their capital gains until either the QOF is sold, or December 31, 2026, whichever occurs first. A taxpayer may invest an amount greater than the eligible gain, but only the capital gain portion will be eligible for the tax benefits under the program.
The QOZ program can transform these communities by spurring economic development and creating new jobs. By incentivizing investors to pour money into these areas, the program is facilitating the creation of new businesses and the expansion of existing ones. This, in turn, will lead to a more diverse and robust local economy that will benefit residents of the area for years to come.
Furthermore, the QOZ program is unique in that it encourages long-term investment. To fully realize the tax benefits of investing in a Qualified Opportunity Fund, investors must hold their investment for at least 10 years. While taxes on the original capital gains must typically be paid by the end of 2026, any future capital gains realized within the QOF investment may benefit from a step-up in basis. This means potential permanent exclusion of appreciation on those gains, subject to program rules.
This focus on long-term investment is important because it ensures that the money invested is used to build sustainable businesses and communities that will continue to thrive beyond the program’s life.
Things to note: While Qualified Opportunity Funds—typically structured as real estate investment trusts (REITs) or partnerships—can invest in multiple QOZs, they must hold and invest at least 90% of their assets in qualified opportunity zone properties and businesses.
All investments in opportunity zones must also pass through a QOF to qualify for the associated tax benefits. As such, taxpayers can potentially reduce their tax liability and enjoy tax deferrals with QOF investments.
While capital gains are a primary investment for Qualified Opportunity Funds (QOFs), other funds can also be invested. These investments are then directed into Qualified Opportunity Zone properties or businesses, offering potential tax benefits under the Opportunity Zone program.
Note that some states do not conform with QOZ tax benefits.
How To Invest in Qualified Opportunity Zones
If you are looking into investing in a QOZ, here’s how.
1. Identify the locations of available opportunity zones.
Determine eligible opportunity zones in each state. The IRS has provided a list in IRS Notices 2018-48 and 2019-42. You can also use the interactive map from census tracts provided on the Opportunity Zones Resources and Department of Housing and Urban Development.
Many real estate development firms offer institutional-grade real estate investment opportunities through ready-made Qualified Opportunity Zone Funds (QOFs) exclusively for accredited investors.
Investors can choose to invest in QOFs through securities registered investment advisors and/or broker-dealers, who offer fractional denominations of these funds. These kinds of QOFs can invest in assets or developments that would not be accessible for most individual investors. As a result, investors can benefit from the convenience and scope of ready-made institutional quality QOFs.
Investing in qualified opportunity zones requires a thorough understanding of the available investment options and the targeted zone(s). With the help of an experienced investment advisor, you can navigate the nuances around QOFs to suit your financial goals and risk tolerance.
2. Create an opportunity fund.
Complete Form 8996 to build your own opportunity fund and submit it with your federal income tax return for the taxable year. You can self-certify your organization for investment in Qualified Opportunity Zones, which enables you to invest in qualified opportunity zone properties and businesses as an individual or organization (partnership or corporation).
3. Look for a fund that accepts investment capital.
QOFs can offer investment vehicles like business property, partnership interests, and stocks. This can be a more straightforward option than establishing your own fund.
To qualify for tax incentives, the qualifying property must undergo substantial improvement through the years.
4. Evaluate your investment strategy for Qualified Opportunity Zones.
In evaluating your investment strategy for Qualified Opportunity Zones (QOZs), it’s crucial to first identify the capital gains generated from the sale of assets such as stocks, real estate, or other qualifying investments. This step forms the basis for leveraging these gains effectively within a Qualified Opportunity Fund (QOF).
Investing strategically in QOFs involves considering various factors. Early investment in a QOF’s lifecycle can potentially maximize returns over time. Diversifying investments across multiple QOFs helps spread risk and enhances the potential for long-term growth.
Additionally, understanding the tax benefits is essential. By deferring capital gains tax payments until 2026 and potentially reducing taxable gains through long-term investment in QOZs, investors can optimize their financial outcomes.
Careful evaluation of your investment strategy ensures that you capitalize on the unique opportunities offered by Qualified Opportunity Zones, aligning with your financial goals while benefiting from tax incentives provided by the QOZ program.
